I know you're probably all tired of me linking wikipedia, but this section pretty much sums up my opinion on that subject. They say it's in China, but the culture described in the story is a lot more Arabic or Persian than Chinese.

I don't think the tellers of the original story wanted it to be accurate about China, though, so the whole "wait, why are they acting like Arabs--in China?" thing can be forgiven. I think it was just a way of indicating distance. Like a medieval "Long ago, in a galaxy far far away." Folktales almost always have a vague or a distant location, unless they're legends about real people.
